As the name suggests, decentralized derivatives are derivatives given on blockchain. If one wants to understand it fully, one needs to understand both the terms separately.  A derivative is a contract that derives value from underlying assets. It is typically signed between two parties and is treated as a financial instrument. The common examples of it are swaps, futures, options, and forwards. 

When these contracts are executed on a blockchain, they become decentralized derivatives. The basics remain the same and the decentralized counterparts also derive value from underlying assets. However, the assets could be changed in this scenario. There are some notable factors that make decentralized derivates different from centralized ones. 

To understand it fully, it’s important to know the significant agents involved in the process. 

Factors That Play Important Role in Decentralized Derivatives

All these decentralized elements assist in the execution of decentralized derivatives.

Automated Market Makers (AMMs)

AMMs are algorithms that facilitate the calculation of asset prices. They also empower continuous trading while gauging the pool’s liquidity. At the same time, they eliminate the need to use conventional order books. 

Liquidity Pools

On a decentralized finance (DeFi) network, users combine assets to create liquidity pools. These pools play a pivotal role in facilitating the transactions. Traders can use them to determine their positions too. 

Peer-to-Peer Trading

This trading system ensures that two parties are dealing with each other directly. It eliminates all the brokers and brings transparency while curtailing risks. 

Smart Contracts

These digital contracts automate the trade while bringing ease to clearing and settlement procedures. Moreover, these contracts automatically execute the preordained tasks. 

Decentralized Oracle Networks

This network system routes external data to smart contracts. By supplying information, they enable the protocol to make accurate forecasts about the markets. 

Understand Derivatives’ Functionality in Decentralized Finance

As stated above, the basics of derivatives remain the same, only the ecosystem changes. In a decentralized setting, blockchain-based networks like Ethereum are used to execute the transactions. The instrument derives value from underlying assets, reference rates, and indexes. They let the traders speculate and wager the prices without knowing the assets. 

When the traders agree on a particular price, a smart contract is created. In terms of options, the contracts give users a strike price or exercise price. The measure of profitability is determined by the reference point of the instrument. Also, the traders have to pay a premium when it’s an option contract. 

Know the Limitations of Decentralized Derivatives

Even with all the merits, decentralized derivatives come with some limitations. A prominent one is that the decentralized ecosystem is very limited right now. On the other hand, the centralized derivatives are widely accessible everywhere. Secondly, smart contracts and blockchains aren’t really impervious to attacks and errors.

With all the pros and cons, decentralized derivatives are making forward strides. They are proving their worth and attracting more people withe very passing day. It will have to evidently fix the issues before projecting itself as a better alternative. Considering the pace of blockchain advancement, one can say that it will become the first choice of investors one day.
